Material changes and management commentary

  • Q2 revenue increased 0.8%, but gross margin contracted 2.5 percentage points and operating income fell 10.9%. Management attributed margin pressure to a higher mix of lower-margin large customers, China labor inflation, currency movements, and lower chip and royalty revenue related to TV and mobile-device markets.
  • For H1, revenue rose 1.5%, while gross profit declined. Net income increased despite lower operating income, reflecting lower tax expense and improved other income, primarily from foreign-currency effects.
  • Management said H1 operating cash flow was reduced by inventory investment to prepare for expected stronger second-half demand, a strategic resin purchase, and payment timing for inventory purchases. DSO improved to 63 days from 66 days a year earlier.
  • Management’s 2015 priorities include technology and product development, growing newer product categories, expanding subscription-broadcasting markets, and pursuing complementary acquisitions. No earnings or revenue forecast is provided.

Outlook, risks and unusual items

  • The company said cash balances and anticipated operating cash flow should cover expected cash needs for the next 12 months, but noted that cash is concentrated outside the U.S. and transfers or repatriation may be restricted or tax-costly.
  • Foreign-exchange exposure is significant: management estimated that a 10% move in specified currencies against the U.S. dollar could change Q3 2015 net income by approximately $9.5m. A stronger Chinese yuan could increase manufacturing costs.
  • Customer concentration increased: Comcast represented 20.6% of Q2 sales and 16.4% of H1 sales; DIRECTV represented 12.3% and 12.7%, respectively. Comcast receivables were 15.3% of net accounts receivable at quarter-end.
  • In the first URC patent case, judgment was entered against the company; URC sought more than $5.7m in attorneys’ fees and expenses, plus litigation costs. The company disputed the requests, could not estimate the award, and recorded no accrual for the potential loss. Appeals were pending. A separate URC patent case remained stayed during Patent Office reviews. A Belgian patent action filed against a subsidiary and customer was at an early stage; outcome could not be determined.
  • On August 4, 2015, the company agreed to acquire substantially all net assets of Ecolink Intelligent Technology for approximately $12.4m cash plus contingent consideration based on operating income over five years; closing was expected in Q3 2015.
  • The company recorded $0.8m of H1 tax refunds, including China tax incentives and an R&D-related refund. It reported $3.7m of gross unrecognized tax benefits, and anticipated a roughly $0.5m decrease within 12 months.

Most important facts for investors to verify

  • Whether gross-margin pressure, particularly customer mix, China labor costs and lower chip/royalty revenue, persists.
  • Whether anticipated second-half demand converts the higher inventory balance into sales and operating cash flow.
  • The final amount and timing of potential URC fees and costs, and developments in the related appeals and other patent litigation.
  • The effect of currency changes on manufacturing costs, earnings and cash availability across jurisdictions.
  • Final Ecolink purchase consideration, contingent payments, closing and subsequent operating contribution.
