Balance sheet, liquidity, and cash flow

  • Cash and cash equivalents were $44.6 million at September 30, 2013, essentially unchanged from year-end 2012. Working capital was $147.1 million, up from $113.5 million.
  • No debt was outstanding. The company had a $55.0 million revolving credit line, with $54.987 million available, expiring November 1, 2014. It was in covenant compliance.
  • Nine-month operating cash flow was $0.8 million versus $27.6 million a year earlier. Higher inventory and receivables absorbed cash; inventory increased $20.7 million in operating cash flow. Management said it increased inventory to support expected sales and bought additional resin at attractive prices, and aims to improve operating cash flow by managing inventory more tightly.
  • Investing cash outflow was $9.0 million, including $8.0 million of capital expenditures, mainly for China factory equipment. Financing provided $6.3 million, including stock-option proceeds, offset in part by $3.2 million of share repurchases. Cash increased $9,000 over the nine-month period.
  • Most cash was held outside the United States; repatriation could incur U.S. tax and some foreign balances are subject to local restrictions. Management believed cash and expected operating cash flow would cover anticipated outlays for the next 12 months.

Changes, outlook, and risks

  • Margins and prior-year item: Q3 gross margin was pressured partly by the prior-year period’s $2.0 million Logitech past-royalty payment recognized as sales under a confidential settlement and license agreement. Nine-month margins also benefited from a shift toward more internally produced units, partly offsetting that comparison.
  • Expenses and foreign exchange: R&D rose 19% in Q3 and 20% year to date as the company invested in new products. SG&A rose 10% in Q3, mainly from payroll, incentive compensation, and freight. Net foreign-exchange transaction losses contributed to other expense of $0.7 million in Q3 and $2.9 million year to date.
  • Taxes: The effective tax rate fell to 12.0% in Q3 and 19.0% year to date, primarily due to a shift of income toward lower-tax jurisdictions, including Hong Kong. A $0.4 million Hong Kong tax-audit reserve partly offset the nine-month benefit.
  • Management priorities: Develop higher-margin technologies and products, expand in smart devices and game consoles, grow Asian and Latin American broadcasting markets, increase customer share, and pursue complementary acquisitions or partnerships. No quantified earnings or revenue guidance was provided.
  • Principal risks: Customer demand or order-volume weakness; significant customer concentration; component supply interruptions or cost increases; foreign-exchange volatility; dependence on attracting and retaining skilled employees; and execution of product-development and market-expansion plans. A 10% move in specified major currencies was estimated to change Q4 2013 net income by approximately $5.8 million.
  • Contingencies and unusual matters: Patent litigation against Universal Remote Control and Peel was ongoing; the Logitech dispute had been settled under a confidential license arrangement. The company could not estimate potential litigation losses, but stated that pending or potential judgments were not expected to materially affect its financial condition, results, or cash flows. New conflict-minerals disclosure requirements beginning in 2014 could raise compliance and sourcing costs. The filing reported no material off-balance-sheet arrangements.

Investor verification points

  • Whether elevated inventory converts into sales and operating cash flow, given management’s stated inventory-control priority.
  • Whether business-line growth continues and consumer-line weakness stabilizes, with attention to DIRECTV concentration.
  • Whether gross and operating margins improve, and how results compare after accounting for the prior-year Logitech royalty payment.
  • Exposure to currency movements, particularly the reported Q4 sensitivity estimate, and performance of the company’s hedging strategy.
  • Developments in URC and Peel patent litigation, Hong Kong tax matters, conflict-minerals compliance, and component supply availability.
  • Availability and terms of the revolving credit facility as its November 2014 expiration approaches.
