ADT Inc. — Q2 2023 Form 10-Q
Reporting period: Three and six months ended June 30, 2023. ADT provides security, monitoring, smart-home, commercial security, and residential solar services in the U.S.; it reported approximately 6.7 million security monitoring subscribers. Amounts below are in U.S. dollars; financial figures are in millions unless noted.
Financial performance and liquidity
- Revenue: Q2 revenue was $1,593 million, down 0.5% from $1,601 million. Six-month revenue was $3,205 million, up 1.9% from $3,146 million. Monitoring revenue grew, while solar revenue contracted sharply.
- Profit: Q2 operating income was $123 million versus $211 million; net income was $92 million versus $92 million. For the first half, ADT recorded an operating profit of $116 million versus $287 million and a net loss of $27 million versus net income of $143 million. Q2 diluted EPS was $0.10; first-half diluted loss per share was $0.03.
- Margins: Calculated gross margin, based on revenue less reported cost of revenue, was approximately 69.6% in Q2 versus 68.3% a year earlier, and 68.9% for the first half versus 67.7%. Operating margin was approximately 7.7% in Q2 versus 13.2%, and 3.6% for the first half versus 9.1%; goodwill impairment materially affected operating results.
- Adjusted EBITDA: The company-reported non-GAAP measure increased 9.0% to $651 million in Q2 and 6.5% to $1,276 million in the first half. First-half segment results included CSB $1,238 million, Commercial $86 million, and Solar a loss of $48 million. ADT cautions that Adjusted EBITDA is not a substitute for GAAP measures.
- Cash flow: First-half operating cash flow was $799 million, down from $823 million. Investing cash outflow was $655 million versus $807 million; financing cash outflow was $258 million versus a $7 million inflow. Cash and restricted cash together declined $113 million to $261 million.
- Debt and liquidity: Total debt carrying value, including finance leases, was $9,671 million at June 30, compared with $9,829 million at year-end. Cash and cash equivalents were $146 million; restricted cash was another $114 million. Available capacity was $575 million under the revolving credit facility and approximately $97 million under the receivables facility. The next stated debt maturity was $600 million of notes due April 2024. ADT reported compliance with debt covenants and said liquidity should meet needs over the next 12 months.
- Balance sheet: Total assets were $17,334 million and stockholders’ equity was $3,318 million. Current liabilities exceeded current assets by approximately $764 million.
Material changes and notable items
- CSB revenue rose 7% in Q2 and 7% for the first half, supported by monitoring price increases and more outright equipment sales. Commercial revenue rose 17% and 16%, respectively, with stronger installation activity and improved supply-chain conditions.
- Solar revenue fell 64% in Q2 and 45% for the first half. ADT attributed the decline to fewer sales and installations, cost-reduction efforts, delays in operational initiatives, and higher interest rates. Solar Adjusted EBITDA losses widened to $37 million in Q2 and $48 million for the first half.
- ADT recorded Solar goodwill impairment charges of $181 million in Q2 and $423 million in the first half. The remaining Solar goodwill was approximately $88 million, and ADT said the reporting unit remained at risk of further impairment. The filing describes sensitivity to revenue, margin, and discount-rate assumptions.
- First-half net interest expense increased to $256 million from $88 million, primarily reflecting a much smaller unrealized gain on interest-rate swaps than in 2022, along with higher interest expense. ADT borrowed $650 million under a new variable-rate Term Loan A Facility and used proceeds primarily to redeem 2023 notes; it also redeemed $150 million of 2024 notes.
- RMR was $382 million, up 4% year over year. Gross customer revenue attrition improved to 12.5% from 12.7%, as fewer relocation disconnects more than offset higher non-payment disconnects.
- On August 7, 2023, after the reporting date, ADT agreed to sell its Commercial business to a GTCR affiliate for $1,613 million in cash, subject to customary adjustments and closing conditions. ADT expected closing in Q4 2023, planned to use net proceeds primarily to reduce debt, and said Commercial results would be presented as discontinued operations beginning in Q3. The sale was not classified as held for sale at June 30.
Outlook, risks, and controls
- No quantified financial guidance for the year is provided in the supplied filing text. Management said it expected to introduce ADT+ for professional installations by year-end 2023 and anticipated offering a solar PPA financing option in Q4 2023, subject to a final agreement.
- ADT said inflation and rising costs had generally been offset by customer price increases and cost savings, but cited risks from interest rates, consumer non-payment, customer attrition, competition, supply-chain conditions, technology and cybersecurity needs, and third-party solar financing.
- The Commercial sale could be delayed or fail to close; separation costs, lost synergies, employee and customer disruption, and reduced diversification are stated risks. ADT expects to use net operating losses against an anticipated sale gain and said it expects remaining NOLs to be used during 2024, after which federal cash taxes may be payable as incurred.
- ADT disclosed errors in goodwill impairment and related tax accounting for its Solar reporting unit in Q3 2022 and Q1 2023. It amended its 2022 annual report and those quarterly reports on July 27, 2023. The filing also states that disclosure controls were not effective at a reasonable assurance level at June 30 due to a previously disclosed material weakness; remediation was underway but not yet considered complete.
- Other items include approximately $33 million of potential Solar loan repurchase liability, partially offset by a $23 million expected recovery; $107 million accrued for ongoing claims and lawsuits within an insurance program; and a $0.035-per-share dividend announced after quarter-end.
Key facts for investors to verify
- Whether the Commercial divestiture closed on the expected timetable and the final net proceeds, adjustments, taxes, and debt repayment.
- Solar operating performance, financing availability, and whether further goodwill impairment is required.
- Progress in remediating the material weakness and the implications of the amended prior-period filings.
- Debt refinancing and interest costs, especially the April 2024 note maturity and exposure to variable rates.
- Whether subscriber growth, RMR, attrition, and cash generation support management’s stated liquidity outlook after the Commercial sale.
