Financing cash flow was nil, compared with $(18.991) million for the prior-year period due to a dividend.
  • Total liabilities were $4.704 million at September 30, 2015, including $2.632 million of accounts payable and other current liabilities, $0.5 million due to affiliates and $0.565 million of long-term liabilities. Material changes versus the prior comparable period

  • Second-quarter net revenues declined 37.2%, and six-month net revenues declined 29.2%. Net product sales declined 39.5% and 30.9%, respectively, while licensing revenue declined 16.0% and 3.9%.
  • Houseware sales decreased primarily because of customer product discontinuations, weaker retail sell-through and competitive activity. Audio sales also declined because of competition.
  • Cost of sales fell in absolute dollars but increased as a percentage of net product sales. The prior-year periods benefited from a $0.6 million reversal of reserves no longer required.
  • SG&A decreased in absolute dollars but increased as a percentage of revenue because of the lower sales base. Current-quarter SG&A included approximately $0.1 million of Special Committee legal and advisory fees and $0.1 million of tax advisory fees.
  • The Company shifted from prior-year income to losses: six-month net income of $0.698 million became a net loss of $0.589 million.
  • The balance sheet remained highly liquid, although cash declined from March 31, 2015 as $10.1 million was placed into short-term certificates of deposit.

Guidance, outlook, risks, contingencies and unusual items

  • Management expects third-quarter and full-year fiscal 2016 net product sales and licensing revenue to decline from the corresponding fiscal 2015 periods.
  • In November 2015, a key customer notified Emerson that, beginning in spring 2016, it would discontinue retailing Emerson-branded microwave ovens and compact refrigeration products. Sales to this customer for these products were approximately $39.5 million in fiscal 2015, $16.5 million in the first six months of fiscal 2016 and $3.3 million in the second quarter of fiscal 2016. The Company expects shipments to continue only through the remainder of the third quarter of fiscal 2016 and anticipates a material adverse effect on second-half fiscal 2016 sales and fiscal 2017 results.
  • The two largest customers represented approximately 86.7% of gross product sales in the first six months of fiscal 2016. Funai represented approximately 78% of licensing revenue for that period; its license agreement runs through March 31, 2018 and includes minimum annual royalties of $3.75 million per calendar year.
  • The Company recorded an approximately $0.6 million tax liability for uncertainty over the treatment of service fees paid to its Macao controlled foreign corporation. It estimates approximately $3.0 million of additional federal and state taxes for fiscal 2010 through fiscal 2013 under the IRS settlement framework.
  • The IRS continues to challenge the taxability of the March 2010 extraordinary dividend. Potential taxes, penalties and interest were estimated at approximately $4.9 million as of September 30, 2015, with $0.5 million held as restricted cash collateral. Recovery under the related indemnity from S&T could be impaired because S&T's parent, Grande, is in liquidation.
  • Grande-related restructuring and control issues remain unresolved. Grande-related entities reportedly control approximately 56.2% of Emerson's outstanding common stock, and the impact of any restructuring, relisting or change in voting control cannot be predicted.
  • Other risks include customer and supplier concentration, dependence on third-party manufacturers and logistics providers, competitive pricing, consumer spending, China-related production and currency exposure, and reliance on operating cash flow. Management reported no material changes to previously disclosed risk factors and concluded that disclosure controls were effective as of September 30, 2015.

Investor verification checklist

  1. Verify the timing and magnitude of the key customer's planned discontinuation and whether replacement sales have been secured.
  2. Reconcile product-sales concentration, licensing dependence and the Funai minimum royalty provisions.
  3. Assess the sustainability of positive operating cash flow despite recurring operating losses and declining revenue.
  4. Review the IRS matters, the $0.6 million uncertain-tax-position liability and the potential $4.9 million extraordinary-dividend tax exposure.
  5. Confirm the liquidity and availability of cash, restricted cash and certificates of deposit, including any customer, supplier or tax-related restrictions.
  6. Monitor Grande's restructuring and liquidation proceedings for potential changes in control, governance or the trading price of Emerson common stock.
