| Metric | Q1 2014 | Q1 2013 |
|---|---|---|
| Sales | $8.1 million | $5.5 million |
| Cost of sales | $7.2 million | $3.4 million |
| Gross profit / margin | $0.9 million / 11% | $2.0 million / 37% |

Sales increased about 48%, but Q1 2013 included a one-time $1.9 million recognition of previously deferred pump revenue. Sales growth in Q1 2014 was attributed primarily to expansion of the sales force. Gross margin fell substantially, mainly because manufacturing overhead rose as production scaled; the Q1 2014 recall added approximately $0.3 million of cost of sales, or about four percentage points of gross margin. SG&A rose to $18.0 million, reflecting commercial expansion and higher employee-related, marketing and support costs. R&D increased to $3.7 million.
At March 31, cash and cash equivalents were $76.8 million and short-term investments were $33.9 million, totaling $110.8 million; restricted cash was an additional $2.1 million. Operating cash burn was $17.0 million. Investing activities used $30.6 million, largely reflecting purchases of short-term investments and equipment. Current assets were $128.4 million and current liabilities $13.1 million. Long-term notes payable were carried at $29.4 million; principal outstanding was $30.0 million. Management said available cash, term-loan availability and proceeds from equity activities should fund liquidity needs for at least 18 months.
Material changes and notable items
- The company expanded its sales territories from 11 at the end of Q1 2013 to 36 at year-end 2013 and 60 at the end of Q1 2014. Management noted territory realignment and new-hire ramp-up could temporarily affect sales productivity.
- In January 2014, Tandem voluntarily recalled selected cartridge lots potentially at risk of leaking. Total direct costs were approximately $1.7 million: $1.3 million was charged in Q4 2013 and the remainder in Q1 2014. The company did not expect further direct financial impact. The filing discusses potential serious consequences if a leak causes incorrect insulin delivery.
- On April 4, 2014, after quarter-end, Tandem refinanced its $30 million Capital Royalty loan. The amended terms reduced the interest rate from 14% to 11.5%, extended the interest-only period through March 31, 2018, and set maturity at March 31, 2020. The company may pay interest partly in kind. A separate facility permits up to $30 million of additional borrowing through March 31, 2015, subject to terms.
- The amended loan includes minimum annual revenue covenants of $30 million in 2014, $50 million in 2015, $65 million in 2016, $80 million in 2017 and $95 million thereafter. These are contractual requirements, not management sales guidance.
Outlook, risks and controls
Management expected continued net losses for several years and anticipated rising spending on commercialization, product development and manufacturing. It identified sales growth, reimbursement access, gross margins and working capital as important determinants of cash needs. The company stated additional financing might be required if operating cash and available capital are insufficient; future financing may be unavailable on acceptable terms or dilute shareholders.
Key risks include dependence on t:slim and the U.S. market, reliance on third-party reimbursement and distributors, competition, manufacturing scale-up and supplier constraints, product safety and recall exposure, regulatory clearance for future products, and the company’s history of losses. Tandem reported no material legal proceedings and no probable, estimable loss contingencies at quarter-end. Management concluded disclosure controls were effective as of March 31, 2014 and reported no material change in internal control over financial reporting during the quarter.
Important facts for investors to verify
- Whether pump shipments and sales continue to grow, particularly after accounting for the one-time Q1 2013 revenue recognition.
- Whether manufacturing overhead and product mix support recovery in gross margin, and whether any further recall-related costs arise.
- Cash burn and liquidity runway relative to management’s 18-month assessment, including whether the additional loan tranche is drawn.
- Progress toward the loan’s annual revenue covenants and the implications of any shortfall, including covenant or repayment consequences.
- Reimbursement coverage, distributor concentration, customer retention and any additional FDA reports or regulatory actions related to the cartridge recall.
